A Put-Call Ratio calculated using only out-of-the-money strikes, isolating pure directional and hedging bets from at-the-money and in-the-money activity.
OTM PCR narrows the standard Put-Call Ratio calculation to only out-of-the-money strikes, comparing OI or volume in OTM puts against OTM calls while excluding at-the-money and in-the-money strikes from the calculation. The logic is that OTM options are rarely bought for immediate exercise value since they have no intrinsic value, so activity concentrated there is a cleaner read on directional speculation and tail-risk hedging than the full option chain, which is diluted by near-the-money strikes that see heavy activity for reasons unrelated to directional conviction, such as market-making and delta hedging flow.
In the Indian context, OTM PCR is used to separate genuine hedging or speculative positioning from the noise generated by market makers and institutional desks constantly quoting and adjusting near-the-money strikes. A trader who wants to know whether retail and institutional participants are aggressively buying downside protection on Nifty will look specifically at OTM put activity, since far out-of-the-money puts are typically bought as cheap insurance against a sharp fall or sold by writers confident that level will not be tested, rather than traded for the routine liquidity reasons that dominate at-the-money strikes.
A practical use case is spotting unusual hedging ahead of known event risk, such as a Union Budget announcement or an RBI monetary policy day, where a sharp rise in OTM PCR can indicate the market is paying up for downside protection well before the event, even if the at-the-money chain looks calm. This makes OTM PCR a useful complement to India VIX, which measures expected volatility broadly but does not show whether that expectation is skewed toward downside puts or upside calls.
The main limitation is liquidity: far OTM strikes, especially in stock options and even in index options during quieter weeks, can have thin open interest and wide bid-ask spreads, so small trades can swing OTM PCR disproportionately. Traders generally cross-check it against OI-based PCR and overall chain activity before treating an OTM PCR spike as a meaningful signal rather than a thinly traded outlier.
