Risk-Reward Ratio (R:R)

A comparison of a trade's potential loss to its potential gain, expressed as a ratio such as 1:2, used to plan trades before entering them.

The risk-reward ratio, commonly written as R:R, compares how much a trader is prepared to lose on a trade against how much they aim to gain if it works out. A 1:2 risk-reward ratio means risking one rupee (or one unit of risk) to potentially make two; it is calculated before entry by measuring the distance from the entry price to the planned stop-loss against the distance from entry to the planned target or take-profit level. For an options trader, this means defining both the stop-loss and target on the option premium (or, for a spread, on the overall payoff diagram) before placing the trade, not after.

Risk-reward ratio matters because it determines what win rate a trading approach actually needs to be profitable. A strategy with a 1:3 risk-reward ratio can be net profitable even with a win rate below 50%, since winning trades earn three times what losing trades cost, whereas a strategy with a 1:1 ratio needs a win rate meaningfully above 50% just to break even after costs. This is why traders who focus purely on how often they are right, without weighing it against how much they make when right versus how much they lose when wrong, often misjudge whether their approach is actually sound.

In fast-moving F&O markets, maintaining a favourable risk-reward ratio requires discipline, because it is tempting to widen a stop-loss mid-trade when a position moves against expectation, which silently worsens the ratio that was planned at entry. It also requires realistic targets, setting an overly ambitious reward that the market rarely reaches in practice inflates the ratio on paper without improving actual results.

Risk-reward ratio should be assessed together with position sizing and a daily loss limit: sizing determines how much capital a given risk unit represents, while the daily limit caps how many unfavourable outcomes can accumulate in a single session before trading stops for the day.
