Payoff Diagram

A payoff diagram is a simple line chart with the underlying’s price on the horizontal axis and the strategy’s profit or loss on the vertical axis, usually drawn as the position would look on expiry day. Each leg of an options strategy contributes a kinked line that bends at its strike price, because that is where the option’s intrinsic value starts or stops changing one-for-one with the underlying. Adding the legs together produces the combined payoff shape, a V for a long straddle, a flat-topped tent for a covered call, or a defined-risk plateau for an iron condor.

For a single long call, the diagram is flat and negative (equal to the premium paid) below the strike, then rises one rupee for every rupee the underlying moves above the strike once intrinsic value kicks in. A short option looks like the mirror image, with limited profit capped at the premium received and losses that can grow large as the underlying moves against the position. Multi-leg strategies combine several of these individual shapes to produce the strategy’s total risk profile.

Indian retail F&O traders use payoff diagrams before placing a trade to visually confirm the maximum possible loss, maximum possible profit, and the exact price levels at which the position breaks even, rather than relying on mental arithmetic. This is especially useful for spreads and iron condors on Nifty or Bank Nifty, where several strikes interact and the net payoff is not obvious from looking at individual option premiums alone.

The key limitation is that a standard payoff diagram shows the position’s value only at expiry. During the life of the trade, the position’s actual mark-to-market value also depends on time value and implied volatility, so the live profit or loss curve can look noticeably different, and often flatter, than the expiry-day diagram until very close to expiry.
